Hedging in crypto explained simply: how to protect your position

Hedging is a trade that makes money when your main position loses. Its job is not to generate profit but to soften the blow if the market moves against you.

From what we see, traders most often think about hedging only after a sharp drop. Below we cover how the main methods work, what protection costs and where people get it wrong.

What a hedge is in crypto

Imagine you hold coins and do not want to sell them, but you are worried about a drawdown. A hedge is a second position in the opposite direction that offsets part or all of the loss.

A full hedge almost eliminates your exposure to price. A partial hedge only softens it, but it costs less.

A hedge makes sense when you do not want to sell your coins: because of a long-term plan, taxes or an upcoming event after which the market could move sharply. If you are simply unsure about the position, it is more honest to reduce it.

What hedging methods exist in crypto

Method

How it works

What it costs

perp short against spot

a perp short for the same size as your spot

fees, funding, margin for the short

put options

the right to sell at a pre-agreed price

the option premium

moving into stablecoins

part of the position is sold into USDT or USDC

missed upside, fees

cross-exchange trade

long on one exchange, short on another

fees, transfers, managing two accounts

Options give protection at a known price, but the options market for altcoins is thin. Stablecoins are the simplest route, although that is no longer a hedge but a partial exit from the position.

A put works like insurance. You pay the premium upfront and lose nothing more if the price goes up, but in a calm market that premium simply burns.

How to hedge spot with a perp short

The most common method is to open a perpetual futures short for the same size you hold on spot. When the price falls, spot loses and the short gains, and vice versa.

A hypothetical textbook example. You hold 1 BTC on spot at $60,000 and open a perp short on 1 BTC with 3x leverage, putting up $20,000 as margin.

Scenario (hypothetical)

Spot

Perp short

Total

price falls to 54,000

-6,000

+6,000

about zero

price rises to 66,000

+6,000

-6,000

about zero

price unchanged

0

minus fees and funding

In both scenarios the result is close to zero: you have locked in the value of the position without selling your coins. In return, you give up the upside while the hedge is on.

How much hedging costs

The first cost is fees. At a hypothetical taker rate of 0.05%, opening and closing a $60,000 short costs roughly $60.

The second is funding. When the rate is positive, the short receives it and the hedge even earns a little, but with a negative rate the short pays.

Hypothetically, at a rate of minus 0.01% every eight hours, a $60,000 short pays about $18 per day. Over a month that adds up to around $540, and such amounts are worth calculating in advance.

In our view, a third cost is often overlooked: the money posted as margin for the short is frozen and not working. If it could be earning a yield in stablecoins, that is also part of the cost of the hedge.

Can a cross-exchange trade be used as a hedge

An arbitrage trade is essentially a hedge too. A long on one exchange and a short on another cancel out price moves, and the trade earns on the price gap or on funding.

We believe this is where a hedge is most useful. Directional risk is removed, and only execution risks remain: fees, transfers and liquidation of an individual leg.

What mistakes traders make when hedging

  • Hedging the wrong size: with a half-size short, only half of the loss is offset.
  • High leverage on the short: a sharp rally can liquidate the hedge and leave the spot unprotected.
  • Forgetting about funding: with a prolonged negative rate, the hedge costs more than expected.
  • Hedging with a different coin: on a stressful day, the correlation between assets can disappear.
  • Removing the hedge in a panic at the worst possible moment.

Our tools

Funding largely determines the cost of a hedge, and perp rates are easier to compare when all exchanges are visible in one window. Our arbitrage screener keeps dozens of venues in one window, refreshes quotes every second and shows each gap together with the volume actually behind it. The spread calculator helps you check what survives fees, network costs and slippage at your size. The bot is fully manual. It never connects to your exchange API keys.

FAQ (Frequently Asked Questions)

1. What is hedging in crypto in simple terms?

A second position in the opposite direction that offsets the loss on your main one. It does not generate profit but protects against a drop.

2. How do you hedge spot without selling your coins?

Open a perpetual futures short for the same size. Price moves on spot and on the short cancel each other out.

3. How much does a perp short hedge cost?

Entry and exit fees, funding when the rate is negative, and frozen margin. With positive funding, the short receives the rate.

4. What leverage should I use on a hedging short?

Low, around 2x-3x. Otherwise a sharp rally can liquidate the short and leave the spot unprotected.

5. How does a hedge differ from an arbitrage trade?

A hedge protects a position you already hold. An arbitrage trade is built from two opposite positions from the start and earns on the price gap or funding.

Conclusion

Hedging is a way to protect a position without exiting it. The most accessible option in crypto is a perp short for the same size you hold on spot.

Protection has a price: fees, funding and frozen margin. Calculate it before opening the hedge, and keep leverage on the short low so the protection is not liquidated before you need it.

We show examples of how our clients have earned on arbitrage in the past, but we do not advise repeating those actions one to one. Your earnings depend solely on your own actions and on market factors.
