Contango and backwardation in crypto: what they are and how to profit from them

Contango and backwardation describe how a futures price relates to the spot price. For a trader this is not just theory: one of the most straightforward market-neutral trades is built on the gap between the two.

What contango and backwardation are

Contango is when the future trades above spot. Backwardation is the opposite: the future trades below spot.

By the expiry date the prices converge, because at settlement the future and spot describe the same asset. The gap between them gradually fades to zero.

What the futures basis is

The basis is the difference between the futures price and the spot price. In contango it is positive, in backwardation negative.

It is easy to calculate: the basis in percent equals the price difference divided by the spot price. To get an annualized rate, multiply the result by 365 and divide by the number of days to expiry.

It is more convenient to look at the basis in percent and annualized. That way you can compare futures with different maturities and see how much the market is willing to pay for holding a position.

Perpetual futures have no expiry, so funding does the job of the basis. Positive funding is the same sign of contango: longs pay shorts.

Why crypto is usually in contango

Most of the time, crypto futures trade above spot. There are several reasons, and all of them come down to demand for leverage and the cost of money.

  • traders are more willing to open leveraged longs than shorts
  • stablecoins earn a yield, so holding spot has a cost
  • those who sell futures against spot need compensation for tying up capital
  • in a rising market, demand for longs intensifies and the basis widens

This gives a simple benchmark. If the annualized basis is lower than the yield stablecoins pay without any trade at all, holding a spot plus short position makes little sense.

From what we see, in periods of strong growth the annualized basis on major coins is noticeably higher than in quiet months. It compresses when demand for leverage fades.

What backwardation means in crypto

Backwardation in crypto happens less often, usually in moments of stress. A sell-off, mass liquidations, urgent hedging - and the future drops below spot.

It is a sign that the market is willing to pay for a short rather than a long. In our view, prolonged backwardation on a major coin is a reason to look more closely at the risks, not to look for easy money.

There is also a reverse trade for backwardation: shorting spot through a borrow and going long the future. But borrowing a coin costs money and is not always available, so this trade is used less often.

How a cash-and-carry trade works

Cash-and-carry means buying spot and simultaneously shorting a future on the same asset. The position barely depends on price direction, and the return is the basis, which converges to zero by expiry.

Take a hypothetical example with textbook numbers. Bitcoin trades at 100,000 USDT on spot, and the quarterly future expiring in 90 days trades at 101,500 USDT.

Step

What we do

Hypothetical figure

Buy spot

1 BTC at 100,000 USDT

minus 100,000 USDT

Short the future

1 BTC at 101,500 USDT

basis 1,500 USDT

Basis in percent

1,500 / 100,000

1.5% per quarter

Annualized

1.5% × 365 / 90

about 6.1% per year

Fees

entry and exit on two legs

about 0.2%

Result at expiry

basis minus fees

about 1.3%

By expiry the prices will converge, and wherever bitcoin goes, the profit on one leg offsets the loss on the other. What remains is the basis locked in at entry, minus fees.

The choice of contract also affects the result. A quarterly future locks in the return at entry, while a perp offers flexibility: you can close the position at any moment without waiting for the settlement date.

On perpetual futures the logic is the same, except that instead of expiry the return comes as funding every few hours. The rate floats, though, and cannot be locked in ahead of time.

What risks a basis trade carries

The trade is market-neutral only on paper. In practice it has several weak spots.

  • margin on the short: during a sharp rally the futures leg loses, and you have to top up collateral even if spot gained the same amount
  • basis changes: if you exit before expiry, the basis may be wider than at entry and produce a loss
  • different exchanges: spot and futures on different venues mean transfers that do not happen instantly
  • venue risk: the money sits on the exchange the whole time the position is open
  • fees and slippage on entry and exit

A simple rule partly removes these risks: keep a collateral buffer on the futures exchange with good headroom for a sharp move. The return on the trade drops, but an overnight price spike will not force-close your short.

We believe the main beginner mistake is high leverage on the short. A trade that brings a couple of percent per quarter on paper easily turns into a liquidation if there is not enough collateral to survive a sharp price spike.

Our tools

Basis and funding differ from exchange to exchange, and the best venue for the short is only visible when all perps are in one window. Our arbitrage screener keeps dozens of venues in one window, refreshes quotes every second and shows each gap together with the volume actually behind it. The spread calculator helps you check what survives fees, network costs and slippage at your size. The bot is fully manual. It never connects to your exchange API keys.

FAQ (Frequently Asked Questions)

1. What is contango in simple terms?

The future is more expensive than spot. The market pays extra to receive the asset later, and this extra gradually disappears by the expiry date.

2. What is backwardation in crypto?

The future is cheaper than spot. This most often happens during panic, mass long liquidations and strong demand for shorts, when traders urgently hedge their positions.

3. How do you profit from contango?

Through a cash-and-carry trade. The trader buys spot and sells the future, and the return is the basis minus fees, with no bet on price direction.

4. What is the futures basis?

The difference between the future and spot. It is calculated in dollars, in percent and annualized to compare contracts with different maturities.

5. What makes a cash-and-carry trade risky?

Margin and basis changes. During a sharp rally the short requires more collateral, and on an early exit the basis may be wider than at entry.

Conclusion

Contango means the future is above spot, backwardation means it is below. In crypto the market is in contango most of the time, because demand for leveraged longs is consistently higher than demand for shorts.

Cash-and-carry is built on this gap: buying spot and shorting the future to lock in the basis. The return is modest and predictable, and the main risks are margin on the short and changes in the basis before expiry.
